What is Concentrated Liquidity?
Concentrated liquidity is an AMM innovation introduced by Uniswap V3 that allows liquidity providers to allocate capital within custom price ranges rather than across the entire price spectrum from zero to infinity. This dramatically increases capital efficiency. The same dollar of liquidity can support much more trading volume when concentrated where trades actually occur.
How Concentrated Liquidity Works
In traditional constant-product AMMs (Uniswap V2), liquidity spreads across all possible prices. For a $1000 deposit in an ETH/USDC pool, most of that capital sits at extreme prices (ETH at $1 or $100,000) where trades never occur. Only the fraction near current price actively supports trading.
Concentrated liquidity lets LPs specify minimum and maximum prices for their position. If ETH trades at $2000, an LP might provide liquidity from $1800-$2200. Their entire capital is active within that range, providing 10-50x more depth per dollar than full-range liquidity. But if price moves outside the range, the position earns nothing.
Capital Efficiency Benefits
Capital efficiency gains can be dramatic. In very narrow ranges, concentrated liquidity can be up to 4000x more efficient than full-range liquidity. A $1000 concentrated position might provide the same trading depth as a $100,000+ full-range position.
This benefits traders through better execution. Large swaps face less slippage when liquidity is concentrated around current prices. Markets become more liquid per dollar of TVL, improving price discovery.
Active Management Requirements
Concentrated liquidity demands active management. If price moves outside your range, you earn zero fees while holding assets at potentially unfavorable ratios. LPs must monitor positions and adjust ranges as markets move, incurring gas costs for each adjustment.
This creates a skill gradient. Sophisticated LPs using automation, professional market makers, and MEV searchers (JIT liquidity) outperform passive retail LPs. Yield from concentrated liquidity increasingly flows to active managers who can maintain optimal ranges.
Impermanent Loss Dynamics
Within active ranges, impermanent loss effects are amplified. The same price movement causes greater IL in concentrated vs. Full-range positions. LPs accept this tradeoff for higher fee income when their range is active. Managing range width involves balancing fee capture, IL exposure, and out-of-range risk.
